Relative Strength
Relative strength measures how an asset has performed compared to a benchmark or to a group of peers over a recent period. The idea is to identify assets that have outpaced the field and treat that outperformance as a signal that the leadership may continue for a time.
The term is used two ways, and the distinction matters. In the sense covered here, relative strength means comparative performance: how an asset stacks up against others or against an index. This is the engine behind cross-sectional momentum. A separate technical indicator, the Relative Strength Index (RSI), measures a single asset's own recent gains versus losses, and is a different concept despite the shared name.
Definition
Relative strength compares one asset's return to a reference over a lookback window. The reference can be a broad-market benchmark, a sector index, or the average of a peer group. An asset shows positive relative strength when it has outperformed the reference, and negative relative strength when it has lagged.
The output is usually a ranking or a ratio rather than an absolute number. Because the measure is relative, an asset can show strength even while falling, as long as it falls less than its comparison group. This is what allows relative strength to point toward leadership in both rising and declining markets.
Key Principle
Relative strength is a comparison, not a verdict on absolute value. It says nothing about whether an asset is cheap or expensive. It only says how that asset has moved against a chosen reference. For this reason it is most useful as a ranking tool to sort a universe, and it is often paired with other signals that address valuation or risk.
How It Works
The simplest construction divides an asset's price by the price of its benchmark and tracks how that ratio moves. A rising ratio means the asset is gaining ground; a falling ratio means it is losing ground. Sorting many assets by this measure produces a leadership ranking that can be refreshed on a regular schedule.

The signal can persist because investor behavior reinforces leadership for a while. Money tends to follow recent winners, and analysts revise expectations gradually rather than all at once. This staggered response can extend an asset's outperformance beyond the moment it began, which is the same mechanism that drives momentum more broadly.
Applications
Relative strength rankings drive many tactical strategies, including sector rotation, where the strongest sectors are emphasized and the weakest are trimmed. The same logic supports country and asset-class rotation. Because the measure is purely comparative, it travels well across different universes without needing a separate fundamental model for each.
It also complements absolute trend signals. A portfolio might use trend following to decide overall direction and relative strength to decide which holdings within that direction to weight most heavily. The two address different questions: one asks whether to be invested, the other asks where to concentrate.
Known Limitations
Limitations to Keep in Mind
- Leadership reverses. Relative strength assumes recent leaders continue to lead, but leadership rotates, sometimes abruptly. When it turns, a portfolio tilted toward yesterday's winners can lag sharply.
- Blind to absolute losses. An asset can rank highest in relative strength while still losing value, simply because everything else fell more. The measure offers no protection against broad market declines.
- Turnover and costs. Rankings shift as prices move, so acting on them requires frequent trading. Transaction costs can erode a meaningful portion of the raw signal.
- Benchmark dependence. The result depends on the chosen reference. A different benchmark or peer group can change which assets look strong, so the signal is only as sound as the comparison set.
- Crowding and signal decay. Relative strength is widely followed, which invites crowding. As more capital chases the same leaders, the edge is subject to signal decay.
Academic Origin
Relative strength as a trading concept predates formal academic study, with roots in early technical analysis by practitioners such as Robert Levy in the 1960s. For decades it was viewed skeptically by academics, who associated it with chart-reading rather than rigorous evidence. That view shifted once the effect was measured systematically.
Jegadeesh and Titman (1993) showed that ranking stocks by past relative performance and holding the winners produced a measurable return spread, lending academic weight to the practitioner intuition. This work connected relative strength to the documented momentum effect and reframed it as a systematic phenomenon worth studying rather than dismissing.
