Market Impact
Market impact is the change in an asset's price caused by the act of trading it. A large buy order tends to push the price up as it consumes available shares, and a large sell order tends to push it down. This self-inflicted price movement is one of the largest and least visible costs that strategies face.
Prices reflect the balance between buyers and sellers at any moment. When an order is large enough to tip that balance, it moves the price against the trader before the order is even finished. The result is that big orders fill at progressively worse prices, and the average fill ends up further from where the price started than a small order would.
Definition
Market impact measures how much an order moves the price relative to where the price would have been without the order. It is usually expressed in basis points (hundredths of a percent) and compared to the price at the time the order began. The larger the order relative to the asset's typical trading volume, the larger the expected impact.
Key Principle
Market impact has two parts. Temporary impact is the price pressure caused by the order's immediate demand for shares, which fades after the order finishes as other participants step back in. Permanent impact is the lasting price change that remains, often interpreted as the market updating its view based on the information the order may signal. Separating the two is central to modeling execution cost.
Temporary Versus Permanent Impact
The distinction between temporary and permanent impact shapes how orders should be worked. Temporary impact depends on how fast the order demands liquidity: trading quickly creates more pressure, while spreading the order out lets the market replenish between fills. Permanent impact depends instead on what the order reveals, since a persistent buyer may signal information that other participants then price in.

This split explains why execution is a trade-off rather than a simple speed choice. Trading fast minimizes the time the order is exposed to unrelated price drift but maximizes temporary impact. Trading slowly minimizes impact but lengthens exposure to the market moving for other reasons. The combined cost of impact and drift is what execution algorithms try to balance.
What Drives Impact
The size of market impact depends on the relationship between the order and the market that absorbs it. Several factors consistently raise or lower the impact a given order produces.

Research has often found that impact grows roughly with the square root of order size relative to volume rather than in a straight line. This "square-root law" implies that doubling an order does not double its impact, but impact still rises steadily with size, which is why very large orders become expensive to execute regardless of how carefully they are worked.
Known Limitations
Limitations to Keep in Mind
- Impact is hard to measure directly. The price would have moved for other reasons during any trade, so isolating the part caused by the order requires modeling and assumptions. Estimates carry real uncertainty.
- Models are approximations. The square-root law and similar rules describe average behavior, not any single trade. Actual impact varies with conditions that models cannot fully capture, so realized cost can differ from the estimate.
- It caps how much capital a strategy can deploy. Because impact grows with size, a strategy that works at small scale can become unprofitable when run with large capital. This directly limits strategy capacity.
- Reducing impact raises other costs. Slowing an order to lower impact lengthens its exposure to adverse price drift and opportunity cost. There is no execution path that minimizes every cost at once.
- Backtests usually ignore it. Many historical simulations assume fills at the quoted price with no impact, which overstates how well a strategy would perform once realistic slippage is included.
Practical Considerations
Market impact is the dominant concern for institutional-scale orders and for any strategy that trades large positions relative to an asset's volume. Practitioners manage it by breaking large orders into smaller pieces, spreading execution across time, and using algorithms that target benchmarks such as VWAP or TWAP. The detailed measurement of realized impact falls under transaction cost analysis.
Because impact scales with size, it also shapes portfolio construction, not just trade execution. A strategy that relies on frequent rebalancing or holds positions large relative to their market may find that impact consumes its edge as capital grows. Estimating impact realistically is therefore part of deciding how much capital a strategy can responsibly hold.
